The Interbank offered rate (IBOR) replacement represents one of the major undertakings for the financial services industry in the coming years. IBORs are used as a proxy for general interest rate risk and discount factor in valuation, financial modelling and risk modeling. As such, a wide range of models will need to be redeveloped, recalibrated and revalidated as a result of transition to ARR. The lack of a historical sequence and asymmetry in the timing of transition across products and linked contracts may result in additional risk for firms. The lack of definitive regulatory guidance on the IBOR transition may slow down progress as banks deem “wait and watch” to be the most prudent strategy. This inaction may further aggravate the situation due to a build-up of more legacy contracts inventory for future transition.

Even though extensive reforms have been undertaken to make LIBOR more robust, its production primarily relies on expert judgement rather than eligible funding transactions. The U.K.’s FCA, which regulates LIBOR, has noted that panel banks are not fully comfortable providing submissions. So despite the sprawling use of LIBOR today, the FCA in March 2021 has announced the dates that panel bank submissions for all LIBOR settings will cease, after which representative LIBOR rates will no longer be available.

One of the main differences between IBORs and ARRs is in terms of the calculations method, and ARRs can therefore not be considered as like-for-like replacements. IBORs are calculated at (or prior to) the commencement of the interest period they are relating to by submission of panel banks or expert judgement, which allows clients to be certain on the amounts that will be due at the end of the interest period. ARRs are – in contrast – calculated on the last day of the related interest period and will entirely be based on transaction data in the market in the corresponding period. In a nutshell it means the market is moving from a forward-looking calculation method based on panel bank submissions towards a backward-looking calculation method based on transaction data.

In 2013, the G20 asked the Financial Stability Board (FSB) to undertake a fundamental review of major interest rate benchmarks. ABOR and IBOR as enablers
The next challenge will be shaping the derivatives market for the new benchmark rates. Preliminary assessments have been undertaken to assess potential replacements for LIBOR derivatives. This transition will demand a significant transformational effort from both financial services firms and market participants with extensive exposure, bringing a number of challenges along the way. The EIBOR is also the reference rate used by borrowers and lenders to conduct financial transactions in the UAE for loans such as mortgages, personal and car loans. In 2012, extensive investigations into the way Libor was set uncovered a widespread, long-lasting scheme among multiple banks—including Barclays, Deutsche Bank, Rabobank, UBS and the Royal Bank of Scotland—to manipulate Libor rates for profit.

The London Interbank Offered Rate (LIBOR) was a benchmark interest rate at which major global banks lent to one another in the international interbank market for short-term loans. The Alternative Reference Rates Committee (ARRC) Progress Report, published March 31, 2021, estimated there will be approximately $5tn USD LIBOR referencing contracts in business loans, consumer loans, bonds and securitisations maturing after June 2023. Many of these exposures have adopted ARRC-recommended fallback language that includes a pre-cessation trigger and as of the first interest reset date after June 30, 2023, will transition to an ARRC recommended rate.

Operational Risk Management
A very wide range of interrelated financial companies insured risky mortgages and other questionable financial products using CDS. Rates for CDS were set using Libor, and these derivative investments were used to insure against defaults on subprime mortgages. There are several alternative indexes that have been proposed to replace the USD LIBOR. One of them, Ameribor, reflects the average borrowing costs for thousands of banks and financial institutions in the United States. Another is the Secured Overnight Financing Rate (SOFR), based on the Treasury repo rate. Congress passed legislation to make SOFR the official replacement for LIBOR in the United States.
IBOR Benchmark Transition
Further, the lack of harmonization in transition timing to ARR or in the timing of publication of daily ARRs across the major currencies will likely fuel additional challenges. At UBS, one trader involved in Libor setting, Thomas Hayes, managed to rake in hundreds of millions of dollars for the bank over the course of three years. UBS executives denied all knowledge of what had been going on, although the ring managed to manipulate rate submissions across multiple institutions. The firm issued vast quantities of CDS on subprime mortgages and countless other financial products, like mortgaged-backed securities.
IBORs are focused on market price and on start-of-day and even intra-day positions. They support performance returns at the individual position level, with updates applied to historical holdings or open periods. With increasing market and regulatory demands, firms need to take decision-making, compliance and operational efficiency to the next level. That means they need better access to more comprehensive, accurate and timely data.
